Trading Psychology Under Drawdown
The predictable behavioural failures that appear during losing streaks, why they are structural rather than personal, and the process controls that contain them.
Losing streaks are a statistical certainty in any process with a win rate below 100%. If your system wins 55% of the time, a run of five losses will happen roughly every eleven sequences of five — routinely, not exceptionally. The failures that follow are predictable enough to plan for.
The three failures
Size escalation. After losses, increasing size to "recover faster" converts a survivable drawdown into an unsurvivable one, precisely when the recovery mathematics are least forgiving.
Criteria drift. Standards loosen to produce trades. The system that gets evaluated is no longer the system that was tested.
Attribution inversion. Wins get attributed to skill, losses to bad luck or external conditions. This blocks the feedback that would otherwise improve the process.
Controls that work
Behavioural intentions fail under stress; structural constraints do not.
- Pre-committed loss limits — daily and weekly, defined while calm, enforced mechanically.
- Fixed sizing rules — derived from invalidation distance so conviction cannot inflate exposure.
- A written checklist — the same pre-trade questions every time, so drift becomes visible.
- Scheduled review, not continuous review — evaluate the process on a fixed cadence rather than after each outcome.
- Reduced size during drawdown — the opposite of the instinct, and the reason it needs to be a rule rather than a decision.
Separating decision quality from outcome
A good decision can lose and a bad decision can win. Judging by outcomes in a noisy domain teaches the wrong lesson roughly half the time. The workable practice is to record the reasoning at entry and grade the reasoning later, independently of the result.
